Portfolio Construction and Stock Selection

Not the Same Problem

Investment discussions often focus heavily on stock selection.

But portfolio construction is a separate discipline.

A portfolio containing individually attractive securities can still perform poorly if exposures become concentrated, correlations increase unexpectedly, diversification weakens, risk factors overlap or liquidity assumptions break down.

This is why PoMaTo's Hybrid Relative Value (HRV) Framework separates alpha generation from portfolio risk architecture.

The alpha layer focuses on identifying differentiated investment opportunities through relative value analysis, peer group comparison, forecasting frameworks and evolving financial relationships.

The portfolio construction layer has a different objective.

It focuses on diversification, portfolio risk structure, exposure management, investment constraints and the overall behaviour of the portfolio.

Separating these two disciplines creates a more transparent and repeatable investment process.

  • Individual security selection determines what enters the portfolio
  • Portfolio construction determines how those securities work together.

Both are essential, but they solve different problems.

The HRV Framework treats them as complementary components of a disciplined institutional investment process rather than a single analytical exercise.
